It you are setting up permanent watermarking it is not going to watermark previous images. You can do that in Admin => Scan Database => Watermark Images
Now take note in Admin => Edit Categories you can setup who can get there images watermarked or not.

You set after turning watermarking on in edit categories for each category you set whom can or can not get their images watermarked.
You can then have new images watermarked. As stated above to watermark unwatermarked previous images in Admin => Scan Database => Check here to watermark unwatermarked files. That will scan and watermark photos not already watermarked

what does the watermarked field in your database say? Use phpmyadmin
SELECT watermarked FROM pp_photos
You can run that query and tell me the results. You should have just no or yes in the results

Happened to me a couple of times and didn't really like it.

It never watermarks thumbnails
You only have watermarked thumbnails if you use permanent watermarking and rebuild all thumbnails since obviously the large image is watermarked your thumbnail will be

What exactly is the difference between permanent watermarking and Enable on-the-fly image protection? With Enable on-the-fly image protection, if a user saves a photo to his hd, will it have the watermark on it?
Is the watermark only being added if using overlay is set to yes?

overlay means your displaying a watermark over the image not destroying it.
If I user downloads the file if you let that I think he is actually downloading the watermark
