X in IE and Alt tag in FF - no images!

I have a similar issue to other posts here but the solutions posted did not help me after trying them.

All my settings seem to be correct.
I have GD. I have it set to watermark permanant.

When you view the gallery the pics don't show. Just an x in IE and the alt tag in FF.

When you right click the X or the alt tag, and choose properties, copy the image location url (ex: gallery/files/4/3/2/sid_exit_wb_317476_thumb.jpg) and paste in new window - it shows the image - for both thumbs and originals! So, the images are getting created in the correct place. But they don't show when viewing the gallery.

Any ideas?

Nevermind. Read in another post about the .htaccess issue...turned this feature off and now all works fine I'll hack my own .htaccess anyways...
