That to me sounds like a php memory issue and since gd2 is part of PHP then its tanking.
Does your server have imagemagick installed?

WMDx - do you have an error_log in the directory?
Are you using Flash Uploader?
I had that error once and had to comment out a line in the flashupload.php file
somewhere around line 41:
//echo "uploadSuccess event detected";

What happens if you try to use the normal upload process? I would suspect based on the error that GD2 is bugging out on a huge file upload. Try turning off flash and upload a smaller file what happens? Remember you can safely also ftp to your gallery directory and delete any numeric directories under users directory to clear upload directories.

ImageMagick is installed now, i have changed the settings to ImageMagick.. upload is working now but the thumbnails are not showing.. i have tried to fix it by Rebuild Image Sizes & Scan data base options... but no effect.
