So, any existing ad that a user changes the pic, or ads a new pic, will NOT be watermarked, as per design.. correct?

I have that option turned on, but it says it says that watermark.php needs to be edited, but I had a look at that file and I don't see what needs to be edited?
Can you help with understanding what that means and just how I go about using "on the fly watermarks"?
