Two things I would check. One that permissions are correct on the data directory at every level and more importantly that your watermark path is correct in watermark options. That error your posting should happen with any upload when you have watermarking set in. Check in edit categories as well to make sure you dont have any bogus information entered in there for watermark paths which would override any path set in global options.
