Use on-the-fly watermarks are set in the Admin Panel - Edit Config page. Enable watermarking of products with overlay image is set in the Admin Panel - Edit Options page. On-the-fly "merges" the uploaded photos and the watermark that you choose only when being displayed, while overlay watermark merges them together during the upload process and the uploaded picture is actually "branded" with the watermark. I guess one advantage to on-the-fly watermarks is that you can change your watermark and it effects all images where the overlay watermark would only effect newly uploaded images.
