This option in the admincp

"Enable watermarking of products with overlay image?"

is set to

"No"

BUT

This was still set to yes in the config-inc.php

// on-the-fly watermarks
// requires GD2 and you must edit the file watermark.php
$onthefly=1;

so I set it to zero

So I was confused about where to turn WaterMarking off. Now I'll work on editing the watermark.php now that it's working correctly again.
